Jet Fuel Shortages Spark Summer Holiday Travel Crisis

Jet fuel shortages are becoming a pressing issue as you step onto the tarmac at any major airport globally, where a distinct, sweet, oily scent reminiscent of vintage workshops fills the air. This aroma, synonymous with the travel experience, now comes at a substantially higher price. The cost of jet fuel has surged dramatically on international markets since the onset of the conflict in the Middle East. Concerns are now mounting that unless the Strait of Hormuz is reopened soon, certain regions may experience substantial fuel shortages in the upcoming months.

Ticket prices have already escalated as many airlines adjust to increased operational costs, and some have reduced their flight capacity. Without additional fuel supplies, travelers can anticipate more disruptions and cancellations as the peak summer holiday travel season approaches.

The ongoing crisis has highlighted the vulnerability of the UK, which is Europe’s largest consumer of jet fuel, to instability in the Middle East. This situation raises significant questions about the summer holiday travel plans and potential mitigations.

The Gulf region typically produces more jet fuel than it consumes, making it a key exporter that meets around 20% of the daily international fuel trade. Europe heavily depends on these imports, sourcing over half of its jet fuel from the Gulf. Unfortunately, the blockade of the Strait of Hormuz has cut off these essential supplies, creating a scramble for alternative fuel sources and driving prices up sharply.

For instance, in late February, the price of jet fuel in Europe was $831 per tonne, but by early April, it soared to $1838, reflecting an increase of over 120%. Though prices have slightly retreated, they have consistently remained above $1500.

The scarcity of refining capacity exacerbates this situation, as jet fuel is a highly refined form of kerosene. Recent refinery closures in the UK have left just four operational facilities, including ExxonMobil's Fawley refinery in Hampshire. "We have experienced five refinery closures in Europe over the past two years, while demand for jet fuel has continued to climb," states Amaar Khan, head of jet fuel pricing at Argus Media. With the UK relying on imports for 65% of its fuel supply, the closure of two local refineries has left a significant gap.

For airlines, fuel is one of the largest expenditures, typically constituting 25-30% of operational costs, as noted by the International Air Transport Association (IATA). Consequently, rising fuel prices directly impact profitability. While European and Asian airlines often implement hedging strategies to stabilize costs, these measures offer limited protection. EasyJet hedged 80% of its fuel supply for the first half of the year at $717 per tonne, yet the company incurred an additional £25 million in March when procuring the remaining fuel.

Some airlines, particularly in the US, have opted not to hedge, leaving them vulnerable to the current crisis. Carriers such as Air France KLM and SAS have already cut summer schedules, with Lufthansa recently announcing the cancellation of 20,000 flights by October.

"Routes that were marginally profitable before this crisis are now operating at a loss," explains Jonathan Hinkles, former CEO of Loganair. As a direct consequence, airlines are canceling flights due to high jet fuel costs.

Airfares have also seen marked increases, especially on long-haul flights. For example, a journey from London to Melbourne this June costs 76% more than last year, according to research by Teneo. United Airlines has taken a strong stance, declaring its intent to recover 100% of jet fuel price increases swiftly. Similarly, IAG, which owns British Airways, has also signaled that travelers will face higher costs, while Virgin Atlantic has introduced surcharges of up to £360.

Conversely, short-haul routes within Europe have experienced muted fare impacts. Wizz Air’s CEO suggested that price reductions are being employed to encourage hesitant travelers. "People are uncertain about the future, but price stimulation can alleviate concerns," he remarked.

The looming question remains: will we run out of jet fuel?

Concerns escalated in mid-April when the head of the International Energy Agency (IEA) warned that Europe might have only six weeks of jet fuel left. While imports from the US have increased, they have yet to recover half of the lost Middle Eastern supplies. A continued trend of diminished reserves could result in critical shortages by June, potentially leading to flight cancellations.

Though Europe faces a heavy reliance on Middle Eastern fuel, supplies also originate from East Asia, the US, and Nigeria. However, disruptions in crude oil supplies from the Middle East restrict East Asian refineries’ capacity to export sufficient jet fuel. The US aviation market uses Jet A, which is incompatible with Europe’s standard Jet A1, limiting potential additional imports. Furthermore, the EU’s ban on refined products from Russian crude has drastically impacted fuel availability, particularly from India.

Reservoir levels at the crucial Amsterdam-Rotterdam-Antwerp hub have reached their lowest in six years. Analysts project that Europe’s jet fuel stock, which previously stood at 37 days, may now have dwindled to just 30 days, with 23 days being the critical threshold.

Beroe’s analysis suggests a heightened risk of shortages if the Strait of Hormuz remains closed. While larger demand hubs like major airports may be prioritized, the adverse effects will not be uniform.

Wizz Air’s CEO remains optimistic that new supplies will be sourced creatively, stating, "I don't think we're going to run out of fuel, but shortages won’t impact all airports equally."

What are the potential solutions?

Despite public reassurances from airlines regarding fuel supplies, behind-the-scenes lobbying in London and Brussels aims to alleviate the strain of soaring prices and potential shortages. The UK government is considering various concessions, including allowing airlines to cancel flights at crowded airports like Heathrow without penalty.

Typically, airlines risk losing valuable flight slots if they do not utilize them 80% of the time. The proposed changes would facilitate preemptive schedule adjustments without the threat of losing these slots, which can hold considerable financial value. Refinery outputs are also being requested to maximize jet fuel supply alongside the possibility of importing jet A1 from the U.S.

In Brussels, the European Commission is drafting comparable measures and has highlighted that disruptions due to fuel shortages will be classified as "exceptional circumstances". Consequently, airlines will avoid compensating passengers financially while still providing alternative travel options.

The EU may also relax restrictions on the practice known as "tankering," where aircraft take off with extra fuel from inexpensive airports to reduce costs at more expensive destinations.

However, these actions address symptoms rather than underlying causes. The UK's dependence on imports necessitates a structural overhaul. Once equipped with 18 refineries in the 1970s, the UK has seen that number reduced to four. Skybus' CEO questions the need for enhanced domestic refining capacity to ensure regional resilience.

Expanding local production of Sustainable Aviation Fuel (SAF) represents one potential avenue for reducing import reliance. Though currently limited and costly, the SAF market is projected to grow, aligning with environmental mandates in the UK and EU aimed at increasing SAF usage over the next 25 years.

Nonetheless, challenges exist in scaling up SAF production. Existing infrastructure and costs associated with SAF production require significant investment to alleviate dependency on imported fuels immediately. As stated by Tom Taylor, UK policy manager for Transport and Environment, while increasing SAF production won’t eliminate jet fuel imports overnight, building a local supply network can shift from sensitive foreign energy dependencies.

In summary, the aviation industry faces many hurdles this summer as fuel prices remain high and potential shortages loom. If these challenges are not promptly addressed, the implications for airlines and travelers could be significant.
